Cryptocurrency exchanges: centralized and decentralized

Digital currency is gradually becoming a common means of payment and investment. People buy, exchange, and sell digital assets on specialized trading platforms called crypto exchanges.

Features of a centralized crypto exchange

A centralized exchange (CEX) is a platform where buyers and sellers meet. It acts as an intermediary for traders.

Like popular brokerage firms or banks, these trading platforms offer clients common services: storage, sending, withdrawal, and trading of cryptocurrency funds.

Some Centralized Exchanges allow margin trading and crypto/fiat trading.

CEX typically offers additional services such as staking, lending, initial public offering (IEO), DEFI services, etc.

The main feature of CEX is that they are under the centralized control of the companies that own them.

  2. Responsibility for the security of user funds
  3. Compliance with legal norms and standards (external regulation)

What does “centralization” mean?

The way Centralized Exchanges work is that someone is responsible for storing your assets. In other words, traders entrust their capital to a third party.

This is easy to understand if you consider the work of banking institutions, which act as intermediaries in transactions with various types of assets. We contact a bank, hand over our money, and the bank gains control over it, ensuring the safekeeping of our funds.

The centralized exchange operates on the same principle: bank clients and traders entrust their funds to it, just like the bank's clients. Furthermore, both have customer support.

For a registered user of a crypto exchange, interaction with a trusted intermediary:

a) simplifies work in the crypto market, as it removes the responsibility of the user for storing money;

b) provides the ability to quickly restore access to your profile (=your assets) in the event of loss of your password by providing the documents necessary to establish your identity

CEX clients do not have personal hardware keys: traders entrust the storage of their funds to crypto exchanges.

In some cases, traders are required to provide personal information to complete the KYC (know your customer) procedure. This doesn't sit well with everyone, and it discourages them from using centralized exchanges.

The most popular centralized exchanges are Binance, Coinbase, and Huobi.

Features of decentralized exchanges

A decentralized exchange (DEX) is an alternative to traditional centralized exchanges.

It's a blockchain-based trading platform: it doesn't store cryptocurrency funds or traders' personal information. DEX matches buy and sell orders.

In other words, a decentralized exchange is a platform that simply connects buyers with sellers willing to sell their tokens. Here, holders trade assets directly, without intermediaries.

The main feature of the Decentralized Exchange is automated transactions and trades. These are carried out using smart contracts and decentralized applications, ensuring the security of the digital currency.

Users don't need to trust their assets to anyone else: there's no need for a middleman. In other words, a DEX is an efficient, self-sustaining ecosystem.

This type of crypto exchange is considered more secure because it is more difficult for hackers to crack a carefully written smart contract.

DEX clients are responsible for maintaining passwords and maintaining account security.

  1. Guaranteed maximum transaction anonymity
  2. The asset holder contacts another holder directly
  3. The DEX interface is more difficult for beginners 

Pros and cons of decentralization 

A decentralized exchange is an independent platform. It cannot be shut down by government or regulatory order, as no single organization is responsible for it.

But decentralization comes at a price: low trading volume, limited liquidity, slower transaction speeds, and a poor user interface, making these exchanges more difficult to use.

Some believe that DEXs are aimed at more experienced users who are able to fully control their digital assets and work only with their wallets.

On the other hand, most decentralized exchanges operate on Ethereum, which is the most advanced blockchain with the largest number of tokens.

Some of the most well-known decentralized exchanges are Binance DEX and Uniswap.

Regulation of CEX and DEX activities

Most centralized exchanges are subject to government licensing. Therefore, CEXs are required to comply with the laws of the region in which they operate. In some countries (China, India, South Korea, Russia), cryptocurrency exchanges are banned.

Governments and regulators can't control the operation of Decentralized Exchanges, meaning they can't shut them down. And operating on a free platform is a definite plus.

However, the real power of the crypto market is rapidly gaining momentum. Governments of major countries cannot ignore the growing interest of investors in this market. In the US, the EU, and other developed countries, there are significant trends toward regulating the crypto industry.

Before Russia's invasion on February 24, 2022, cryptocurrency was illegal in our country. But to facilitate the transfer of financial aid to Ukraine, astate cryptocurrency fund, which helps collect donations to support the Ukrainian Armed Forces and the civilian population affected by the war.
